The cold fresh water is carried from the municipal supply to the tank of the heater through dip tubes. The heat exchanger transfers energy from the combustion jets from the bottom.

The water rises back to the heater once it is warmed up. If the dip tubes are broken the cold water gets deposited at the top of the tank. It will get mixed up with the heated water.
